Changes in either aggregate demand or supply lead to shifts in the equilibrium, impacting economic output and general price levels.

Government spending is a major component of aggregate demand, as it represents expenditures on goods and services that the government consumes or invests in. When a government changes its spending levels, it can have significant effects on the economy.

For example, an increase in government spending can stimulate aggregate demand because the government is purchasing more goods and services, which in turn can increase production and potentially raise employment levels. Conversely, as seen in our exercise example, a reduction in government spending will decrease aggregate demand.

This change in government spending causes the AD curve to shift leftward, indicating a drop in the total amount of goods and services demanded at all price levels. Such a shift typically results in lower economic output and can dampen economic growth, as the subsequent reduction in demand may not incentivize producers to maintain current levels of production, often leading to job cuts and higher unemployment rates.

The terms 'output' and 'employment' are closely linked within the context of the AD/AS model. Output refers to the total amount of goods and services produced by an economy, while employment relates to the number of jobs required to produce this output.

In the AD/AS model, when aggregate demand decreases due to a factor such as a cut in government spending, the output typically declines. This is because businesses respond to lower demand by scaling back production which often translates into a reduction in the workforce as less labor is necessary to meet decreased demand.

Employment levels are thus directly tied to economic output: if output falls, unemployment usually rises as firms cut back on staff. Otherwise, deviations can lead to recessionary pressures, whereby reduced consumption, investment, and government spending drag down economic activity and cause job losses.

Equilibrium in economics is a state where economic forces such as supply and demand are balanced and in the absence of external influences, the values of economic variables will not change. It's akin to a scale in balance, where no single aspect outweighs another.

In terms of the AD/AS model, equilibrium occurs at the point where the aggregate demand curve intersects with the aggregate supply curve. At this point, the quantity of goods and services demanded equals the quantity produced, leading to stable prices and optimal resource utilization.

However, any shift in aggregate demand, like a cut in government spending, disrupts this equilibrium. The new intersection of the AD and AS curves denotes a new equilibrium point, usually at a different output and price level.
